actually, most trees survive by the outside 2 inches of wood. all else is old flesh, but does lend structural support... so, in conclusion, yes a tree could safely be hollowed out like that.

This sort of reminds of Kevin and Kell in the basic sense where they live in the inner part of a tree and the outer part (several layers near the bark) is the living part of the tree.
