It’s somewhat difficult to explain but here goes.
Carmelita #1 outgrows the universe and takes on a sort of Goddess role, being able to influence the timeline of events that brought her there in the first place.
She reverses time in the universe (excluding her because she’s outside of the universe.) That means that Carmelita #2 is now sitting in the same place as Carmelita #1 when this all started.
Meanwhile, Carmelita pushes the timeline even further back to find Sly trapped in the Egyptian era as per the end of Sly 4. He’s posing for the same statue that Carmelita #1 touched to get her powers/growth in the first place. Using her newfound abilities to tweak and alter the timeline, Carmelita #1 takes Sly and pulls him forward in time and outside the universe.
She prepares him for arrival by changing his outfit and bidding him farewell. She drops him into the exact moment that Carmelita #1 first touched the statue. The statue now doesn’t exist because Carmelita #1 took Sly before it could be finished.
So Sly crashes in on Carmelita #2 and a new timeline is created where Carmelita #2 doesn’t get the growth and powers and instead just gets Sly.
And Carmelita #1 isn’t erased from the timeline due to existing outside the universe still. So she continues to watch and observe the life of Carmelita #2 and Sly and influence it in positive ways.
So yes, kind of like a dream in the sense that the previous events didn’t technically happen anymore. But a little more in depth than just writing it off as a dream.
