Pretty easy: Terragen animates the water by itself. Try it out. I uses this little script to do the animation:
initanim,"d:Terragenwasserwasser",1 (replace it with the path on your system)

(100 times... for 100 frames *g*)
That's all! :D Look out for a low position over some water, then execute the script. You will be surprised how easy it is to do. :)
